Second that-
Madrid on New Year's is magical. Barcelona is a great city to explore as well, but lacks the Spanish feel of Madrid.

John....I like the first itinerary because it puts you in Madrid for longer....and there are tons of things to do and see in Madrid, especially NY eve. If I may be so bold as to make one suggestion though. Barcelona has always struck me as an "international" city, not really Spanish or even Catalan. Personally, I would ty to get more of an Andalusian experience by doing Granada, Sevilla, and Madrid...ending up in Madrid for NYE.
