Are there any good places to stop (stay the night or eat) along the train ride from Interlaken to Fussen to break up the long travel? Any suggestions would be helpful. Also, do we need to make a reservation for the train ride between the two cities? We are planning on purchasing the 2 country rail pass. Thanks!

I recommend Lindau on the Bodensee, but you may have to make a transfer or two to reach it.

Lindau would make a good stopover city on the 7 hour trip. It's 4 hours from Interlaken and 3 hours to Fuessen. On the Bahn website, I see a 3 change connection, Interlaken (11:00) to Bern by IC, Bern to Zuerich by IC, Zuerich to Buchloe, Germany by EC (that train goes on to Munich), and a regional train from Buchloe to Fuessen. On the expanded schedule for the Bern to Zuerich train, it says "Please reserve". The stop in Lindau is on the EC from Zuerich to Buchloe, at 15:05.
