We have 3 young girls and thought it would be fun for them if we could find a castle hotel to stay in. We will be in southern Germany and Austria but would be open to any recommendation you may have.

This probably is not what you had in mind, but a youth hostel occupies a portion of the Kaiserburg in the Old City of Nurnburg.

We've stayed in several castles and had a blast! Here is a website to help you find the castles along the way:
Specifically we've stayed in Castle Colmberg (just outside of Rothenburg), Veldenstein (short train ride from Nurnburg and very cheap), Lauenstein, Weittenburg. There are lots of castle hotels to choose from with a wide range of prices.

Go to http://budgettravelonline.com/ and search on there. Sometime in the last 6 months they had an article about several castles in Germany that you could stay in.
