I've not visited any towns on this route, so hopefully others will reply with their suggestions.
Presently there's no night train from Granada to Valencia (or Barcelona)
There is no overnight train, but there is a direct overnight bus, as well as several departures during the day, taking 7.5-9.5 hours, depending on departure time. See www.alsa.es for schedules and prices. if you travel by train, the trip would take 6.5-8 hours with 2 changes, in Antequera and Madrid. See www.renfe.com for schedules and prices.
The quickest way to get to Valencia from Granada would be to drive (about 6 hours). If you had a few days and wanted to stop along the way, Cartegena (Roman & Carthaginian sites), Murcia (nice cathedral & archeology museum) and Alicante (nice beach, great tapas and nightlife) would all be good options. See www.viamichelin.com for driving routes and directions and www.autoeurope.com for car rentals. You can pick up a car in Granada and drop it in Valencia for a nominal fee, usually around €40. Verify with Auto Europe beforehand.
If you decide on the train and want to break the journey somewhere other than Madrid, Cuenca is very, very nice--though close to Valencia.

You can also do a AVE without going through Madrid. You go Valencia to Antequera on AVE and then bus Antequera to Granada in 5 h. 48 min. You would go through Cordoba and Cuenca which would be interesting to see. The other towns not so much.
