We will be flying into Lisbon in September and would like to rent a car and stay in the Algarve area for 2-3 nights. What sights do you suggest are must sees? What town should we stay in? Is there a better way to see the area than with this plan? Thank you for your help.

You cannot go wrong staying in Lagos. We drove a car from Lisbon and stayed 4 nights in Lagos. We used the car and made 2 day trips to Sao Vicente/Salema and to Albufeira before flying home from Faro.
If you only have 2-3 nights, you could forgo the rental car and just take the train to and just stay Lagos. With only one to two full days, there would be lots of things to do and enjoy in Lagos. And it would be more relaxing than trying to fit in extra towns during a shorter stay.
