We are looking to travel to Capri or any great "must-see" place in the south of Italy, any advice or obstacles to avoid? We figured we need to plan a layover at another city but we are unfamilar with the south of Italy.

One of the best "home base" locations is Sorrento. It's relatively easy to get to from Rome and from there it's fairly close to Positano, Pompeii, Herculaneum, Vesuvius and other locations on the Amalfi coast. There are several boats from Sorrento to Capri.
I'd suggest having a look at a copy of the Italy Guidebook to see what sights interest you the most.

Trisha - The guys are exactly right - Sorrento as a base of operations. Hydrofoils to Capri or Positano, although with Positano I would suggest taking the 30 minute Sita bus from Sorrento - quite a ride - Be sure to sit on the right side of the bus.
Also in Sorrento you might want to see the Old town section , with it's Cafes and very reasonable(with the euro) shops. Plus Villa Massa - just outside of Sorrento - the largest producer of Limoncello in the world with over 16,000 lemon trees - fun to see.
Amalfi is very close and a beautiful town - So - Yes - Sorrento.

We are also going to the same area. But I was planning to stay in Positano and visit the other areas from there.
Base in Sorrento and use it as a hub. Everything that you could possibly want to see in the area is a short car, bus, train, or ferry ride away. Capri is a good day trip. See other sites/towns as time allows.
If based in Sorrento, how much time should be allowed out of a 10 day land trip in Sorrento? What should I do with the remaining time? (Flying in and out of Rome and have seen Rome).

Positano is also a great place to stay, but be prepared for lots of walking (and half of it will be uphill!). However, Positano doesn't have any rail access, so not quite as convenient as Sorrento (there are still Buses and boats though).
There are also lots of boats daily from Positano to Capri. You can buy tickets at the small booths in the harbour area. The boats tend to "back" into the docks and then just drop a ramp, so loading is fairly quick.
Depending on your Hotel budget for Positano, you might have a look at Le Sirenuse as it's one of the nicer Hotels there. Hotel Savoia is also a beautiful Hotel.
