Since I'm an idiot, I didn't realize June 2nd was a national holiday in Italy.
Is the entire area wall-to-wall people due to festivities? Or can we stay on the Vatican side and avoid the craziness?

It’s not crazy. People off work for Republic Day, some shops closed, parades, Air Force tri-color flyovers, reduced bus schedules. More people eating out especially at lunch. Most tourist sites function as usual in my 5 years experience living there.
Dear Idiot (LOL) it sounds like you lucked out. Please let us know how the day turned out for you! J
stay on the Vatican side
What do you mean? You can't stay inside the Vatican State and the neighbourhood Prati-Vaticano isn't less touristy than the rest of the city. Prati is getting more and more crowded, I am afraid.

I mean stay on the Vatican side of the Tiber.
We have been in Rome a couple times over June 2nd. It was a little busier but not substantially so - not wall to wall. Sort like our Memorial or Labor Day weekend. Craziness extends to both sides of the river.
Is an Italian holiday, so not so known abroad.
If will be warm like 2022 probably the most of people will enjoy the long week end at the beach, so Rome won't be so crowded.
If you watch this video you will see that even on the street with the parade there aren't so many people watching: https://www.youtube.com/watch?v=F65wH1Cd3y0
