We are coming in on American from Dallas to FCO (early morning) then connecting on Alitalia from FCO to Palermo. Do we clear immigration and customs in FCO? Any advice on how long we should allow for customs and immigration clearance.

You clear immigration in FCO for sure; but If you have one ticket you will go through customs in Palermo as American will check the bag all the way to Palermo from Dallas. Customs is always after you retrieve your baggage.
Do you have one ticket or two separate flights tickets?

If you are looking at AA240 connecting to AZ1777, the airline gives you 90 minutes. ( single ticket purchase)
They believe it can be done or would not sell it that way.
Any checked bags should automatically transfer and customs would happen in Palermo.
If you are doing separate bookings, I believe the consensus is usually around 4 hrs between flights.
